Your psp has custom firmware you will have to use a pandora battery and a Magic memory stick to bring it back to Official firmware or keep it modded and just downgrade.
Are you trying to play the game from the memory stick? Or are you trying to play a game from the UMD and retrieve the saved game data from the memory stick?
5.00 m33 is a custom firmware that allows the PSP to play games stored on a memory stick. If you upgrade to 5.50, which is an original Sony firmware, that functionality will go away. If you have custom firmware, you should never upgrade it or the features like playing homebrew or loading games from a memory stick will go away.
Try calibrating your PSPs analog stick, here's how:
1. Go to Settings>System Settings
2. With the System Information screen displayed, rotate your analog stick in a circular motion (clockwise and counter clockwise). This will adjust the analog stick's range of motion.
3. Exit the Settings then run your game and test the analog stick. (it should be working well by now)

You can solve this but it will cost around $25. You have to buy a Pandora's battery which hacks your psp but you will also need a Magic Memory Stick around $10 look on ebay or amazon and once you have these it will downgrade youre psp to 1.50 then you can upgrade it to anything you want also you can play N64, sega mega deive and pc games on your psp how cool!
See if you can format your memory stick first through your computer than you might be able to format after with your psp.
Also Where did you get your memory stick? Depending on where you bought it (if you bought it on-line) it might be a fake. I would contact the seller for a refund or replacement if that's the case.
Game sharring works on two PSPs, like if you are playing Grand Theft Auto on one psp and ratchet on another psp, however, you can't play two games at the same time with two PSPs on you.

UMMM you don't need to upgrade you need to downgrade. Once you downgrade you can actually go ahead and upgrade to a custom firmware wich are the ones that allow you to do that and much more.
