Voltage Too High
the generator is running too fast..since you are using a manual speed control it means you are overiding the automatic control,, just cut down the speed to where it gives the voltage you wish..or let the auto control work..

A water heater is approx 4.5 KW too much for that generator, you pretty much asnwered your own quastion it is overloaded. Not to mention a water heater is resistive, not inductive thefore it is harder and you won't get a full3.2KW out your generator
DBSI325 will not put out voltage
Most of the problems like this are due to a failure of retention of the magnetic field to allow it to build up. Search Google for methods to "flash" the field. If you have had an accident of shorting or putting excessive load on the unit, rotating diodes of a brushless generator can be blown. Of the methods of flashing fields of the generators, I have had the most success with the method using TWO light bulbs in series between the utility mains and the generator. PLEASE be careful when doing this or handling electrical equipment where high voltage is present.
How much oil what wt.
Most any kind of 4-cycle motor oil like 10W-30 will work in these motors. After draining the old oil replace the drain plug. There are two types of motor oil fill holes: 1. If you have a motor with the oil fill/check hole on the bottom of the motor and a small screw-in plug either with or without a small dip stick on it; with the motor level, fill the crank case with oil until it is up to the threads on the oil fill/check hole. 2. If you have a motor with a long dip stick that goes into a filler tube at the top of the motor, again with the motor level, put in about half a quart of oil and use the dip stick to check the oil level. If not full, add quarter quart amounts and check again until the oil is at the full mark on the dip stick. Do not overfill the crank case with oil. Most motors will take about one quart of oil but it varries so watch to see the oil level come up to the proper level.

Here are a a few possibilities to look at:
1) Bad connection at the outlets themselves (loose wire) regarding neutral, hot wires.
2) Bad Excitation Capacitor. The Exc. Cap. is responsible for energizing the field wiring of the alternator. If the field is not energized, there will not be a magnetic field developed, therefore, no electrical output.
3) Open Field / Stator winding. If Field winding is open, no magnetic field will be developed. If Stator winding is open, no voltage will be induced.
4) Generator speed is too slow. If the RPMs of the engine are too slow, the output of the alternator will fail as well. Note that from normal speed, voltage output will occur but at reducing frequency until ouput ceases altogether, usually at about 47Hz. If your alternator is a 2 pole, engine speed should be 3600 rpm nominal. If alternator is a 4 pole (most aren't), engine speed would need to be about 1800 rpm nominal.
5) Generator speed too fast. If RPMs are too fast, output may fail as well. See above.
6) Excitation Fuse has blown. There is sometimes a fuse in the excitation circuit. To check this, you will likely need to pull the end housing off the alternator. Pay attention to bearings / bushings.
