In general, unless you're really tight on space or know you're not going to need the resolution, set your camera to its highest resolution (8 megapixels in your case) and leave it there. This model came out in 2004 and has now been superceeded. Originally came with a 16mb sony memory stick which is the minimum you need to operate features including video clips etc.,
Your camera has problem with CCD Imager and needs to be replaced. Go to following Sony Official weblink for details as Sony offers free of cost repair for this problem.
Either the LCD or the connector/connections are at fault.Check them physically for a loose connection due to humidity or dust.
