Check fluid level worse case gears aren't sincrenizing properly tranny shop can tell u that when they check fluid level but sounds like tranny going out or your clutch if has one I'd say clutch first before tranny gears if manual tranny if auto then fluid or tranny needs serviced
Sounds like the sensor for first gear.
The transmission comes with a shift sensor for each shift: if 4 shift, 4 sensor (including reverse).
Have somebody check the sensors and the cpu for the tranny. They go hand to hand.
Sounds like your synchronization rings inside the tranny are wearing out try changing the transmission oil and adding product like lucas oil treatment , if it helps lay off the downshifting until your ground speed matches your engine speed for the gear your ring to go in. like really slow speeds ...
It is possible that your differential could be making the sound. However, if the sound disappears when putting the trans in neutral, I would suspect that the differential should still be making noise. If the torque converter is worn, then you would have noise while in gear, but probably not as noticeable while in neutral. Depending on the production date of your car, 2000-early2001 Z3 had an issue with the torque converters.
Sir I would first change my filter. When you do you should be able to acertain if anything is wrong by what yuo find in your pan. I think your clutchs are probably bad, but with out being able to scan it I don't have any other ideas. I have been lucky a couple of time before and changing the filter solved my problem. Your car is in limp mode generally you have reverse and second gear. 1st gear and reverse use the same clutches, so I am wondering if maybe you have second gear only!
