I would try removing power to the unit, disconnect the microphone and usb cables, restore power to the unit and try again.
If it still says TELEPHONE, try the following:

I have to say I am sceptical about this proposal and implementing it will require pulling the unit out of the dash So I am reluctant.
The Reason I am sceptical is that both the microphone cable and USB cable are merely extenders (the mic cable is in two pieces, an extender and a microphone). I have already done it without the microphone itself plugged into the extender cable. It is hard to understand how extender cables with no microphone or USB device plugged in can affect the results.
Regarding the other suggestions, they all require pushing one of the front panel keys to begin the process. None of the front panel keys seem to produce any response as i detailed in my first request, unless the act of plugging a usb drive containing the software updates will change things with the front panel response.

I did some further research myself, comparing the pinout on the original Porsche CDR220 stock stereo with the MP68 and it is not really plug-in compatible as it was originally advertised to me. Assuming that no damage was caused by my current installation it looks like it should not be hard to modify the wiring slightly to solve the problem.
