The default format for the IOMega drive is FAT32. This format will work on all versions of Windows, as well as Mac OS9 and above. Unfortunately, FAT32 can't handle files larger than 4gigs. If you want to use larger files, you're going to have to remove all the files from your IOMega drive and use your computer to format it to NTFS (Windows 2000/XP/Vista) or HFS+ (Mac OS9/X).
Consult your owner's manual for specific details.

Connect the IOMEGA device.
Open My Computer.
You should see an icon and a drive-letter for the device.
Double-click the icon to open the device.
Open My Pictures.
Use "drag-and-drop" to copy files/folders from My Pictures to the device.

No the movies should play even with 128MB of ram, that is not the problem. It seems like your missing a proper dvd viewing program and video decoder.
I'd suggest that you install FFDSHOW video decoder and VLC media player.
FFDSHOW is available for download here http://www.afterdawn.com/software/audio_video/codecs/ffdshow.cfm
Download and run the program, in the setup all you need to do is to click next until the setup finishes. and then close or click on finish, it is done and can be forgotten. it will work in background when movies are played to decode to video.
Now for vlc media player. http://www.videolan.org/vlc/
Download and install the program just like ffdshow. Start the program with a dvd in the drive, click file open disc or dvd. make sure the drive letter is correct (letter of the external drive) and click play. or OK or Open, I don't remember exactly what it reads.
The dvd should being playing.

You are most likely removing the drive while the machine is still using it, corrupting the data. Try loading data onto the drive, and then depending on your version of windows, in the bottom right system tray, right click an icon that looks like a usb drive with a green checkmark on it. Select the option to safely remove or eject removable media. Follow the on screen prompts until the computer says it is now safe to remove the drive. Unplug the drive only when the computer says it is safe. If you are using a mac, then drag the white drive icon to the trash to safely remove it from the computer, then unplug the drive. If you have further problems after this, then the drive is broken and needs to be replaced or repaired

A knocking sound means your harddrive has either a bad head or a bad sector. This would also explain your freezing up, because your computer is unable to pull data from the drive.
To ensure that all of your data is safe i would follow these steps.
1: Do not continue using the computer without backing up your data.
2: Create a folder on your desktop
3: Drag the data from the drive to your computer. ( if not possible you may need to see a specialist)
4: If the drive is under warranty contact the manufacturer, if not you may be able to return it to the store in which you purchased it.
** Just remember, the more you use it the more likely it will completely fail and your data will be lost.**
