1. Log in individually to Outlook.com or Hotmail.com, Hotmail Calendar, People.live.com, Account.live.com and Profile.live.com to make sure that all services are activated.
2. Check email account settings on the phone. If server is set to m.hotmail.com change it to bay-m.hotmail.com and vice versa.

Windows Live Mail is set as the default mail client;
A Hotmail-type account (any account, including those on domains like hotmail.*, live.* and msn.com, that uses the Hotmail interface for webmail) is set as the default mail account;
That account is configured to use HTTP;
Windows Live Mail is not running when it is invoked by a sendmail or mailto command, like by clicking a link on a web page.
To work around the problem, ensure that Windows Live Mail is running before clicking a Contact us link or using the browser's or other application's Send by e-mail function.

It could be Permissions problem, try assigning full admin rights to the person logging in on the local computer and then try logging into hotmail if this does not help:
You have to delete the local profile of the person who is trying to logon to hotmail. To delete the profile:
log on to the local computer as an administrator, (you might have to restart the machine before doing this to release any profiles).
-go to c drive, documents and settings, simply delete the profile of the person who is trying to log onto hotmail.
-Make another user or the same username, assign appropriate rights and log on, you will be fine.
NOTE: I FULLY RECOMMEND TO PLEASE BACKUP ANY IMPORTANT DATA FROM C DRIVE OF THAT PERSON'S PROFILE TO ANOTHER PLACE LIKE D DRIVE OR SOMEWHERE ELSE.
