Web Camera’s have to be setup on the program they are to be used with. Just installing the camera on your computer does not set it up to broadcast on messengers or Skype.
Each program has Options that have to be setup in order for the Audio and Video to function properly.
A. Skype Setup:
After downloading and installing Skype set it up as follows:
1. Go to TOOLS, then OPTIONS, and click on Audio Settings and set the Microphone and Speakers to the computer Audio Card.
2. Then click on the Video Settings.
3. The camera if installed properly will come up and show a picture.
4. Then on the bottom of the page click on Save.
The camera and audio should function properly. Your friends and Family will now see and talk to you.
B. Yahoo Setup:
After downloading and installing Yahoo Messenger set it up as follows:
1. Go to Messenger at the top left and click on it.
2. Next go down to Preferences and click on it.
3. Next Calling and Devices on the right and set the Microphone and Speakers to the computer Audio Card.
4. Next go to the Test Audio section and (in blue writing) click on “Open the call setup assistant” and follow the instructions on the left window.
When done both the Audio and Video will function properly so you can chat and see family or friends you are connected to.
Hope this helps. Bud

SOURCE: My webcam won't work on msn!
Unistall Windows Live Messenger
Erase the installation folder and this (XP): .\Documents and Settings\All Users\WLinstaller (or something that begins with WL and sound like that)
in Vista is in .\ProgramData\
REBOOT: REALLY IMPORTANT, I DID IT WITHOUT REBOOT AND DIDN'T WORK
After reboot, reinstall.
And everything's done.

Make sure the webcam and microphone are turned on, if this is necessary. Then double-click the MSN Messenger icon and log on.
Click Tools, and then click Audio/Video Tuning Wizard. Click Next to start the wizard. (The tuning wizard opens automatically on first run.)
On the first wizard page, under Camera, click the camera you want to use from the list. Click Next.
Position the camera so that you can see yourself or the subject in the window. The figure below shows my kitten in his kitty condo. Click Next.
Use the Audio/Video Tuning Wizard to set up your camera.
When prompted, position the microphone 3-5 inches from yourself or your subject. Click Next.
Select the microphone and speakers you are using from the choices or select I am using headphones. Click Next.
Select Click to test speakers, and move the slider up or down to set the volume. Click Stop when finished, and Next to continue through the wizard.
When prompted, speak into the microphone and move the microphone closer or farther away to get the desired volume. Click Next, and then click Finish.
If necessary, you can tweak the video again during your video conversation.
If helped rate fixya
