Mine works,great,take bag off and it will mulch it and look like it's being bagged up.Is your grass knee high?Do you have it low enough?Here's your manual,read the part on grass catcher and see if your doing something wrong,make sure grass door is open.Check your blade to make sure they didn't put it on upside down.The cut part should be facing out. http://pdf.lowes.com/operatingguides/043033566280_oper.pdf
I know this is a dumb question, but is the blade on upside down? This is common mistake to make, and is the blade properly balanced and sharp. I would definitely make sure of these items first. From the way you describe it, I can't think of anything else.
there is a little do dad that fits in the hole that the grass is suppose to come out of called the rear mulching baffle that blocks the hole to the bag... remove it and shuld be ok
