There is a problem with your audio jack. It thinks that the optical link is plugged in. Look into the jack and you'll see there is a red light for the optical link. Try to clean the jack, if you see and contacts that are recesssed, try to pull them back using a tooth pick. If that fails, the jack needs replacement. Here is an Macbook Repair Guide that shows how to open a Macbook. If you want somebody else to do it for you go to Macbook Repair.

I laughed when I saw this (NOT AT YOU, only because I had just finished answering this question for a MacBook Air). Just so you know, this is a VERY common problem among MacBooks. I own a MacBook repair shop and I see it quite a bit. it has even happened to my own MacBook Pro and Standard 2.4 GHZ MacBook. Usually this problem is accompanied by a little red light inside the earphone jack but not always.
Get a can of compressed air (for dusting of computers/electrical components) and attach the small straw that is supplied with the can.
Next, insert the other end of the straw into the EARPHONE jack. No need to jam it in there. Just insert it about 1/4 inch. Now spray a blast of air inside the jack a few times. Each time you do this, TRY THE VOLUME BUTTONS. They will work! This doesn't harm the computer and will not void the warranty. Plus it will only cost you about $3 to fix. It may take a few times but it WILL work. Here is my email if you have further questions and don't forget to vote if when this helps you: i_Patch.email@example.com
