SOURCE: Xbox 360 won't play old xbox games?

If your console is hooked up to Xboxlive and has a Hard Drive connected to it you will automatically be prompted to update upon insertion of the original Xbox title. Your console will restart when it's ready and you should be able to play.

*If you do not have a Hard drive you cannot play original Xbox titles.* The original Xbox Memory unit will not work in Xbox360 and the original Xbox games have no access to the Xbox360 memory units.

If you have a Hard Drive but your Xbox360 is not hooked up to the internet you can either order a disc for free from Microsoft by going Here

or burn the needed information onto a disc by going Here

SOURCE: Xbox 360 reset Code

Since that didn't work. Try to go and run "Initial Setup" again on the 360. That should solve the issue. If somehow it doesn't just give Microsoft a call at 1-800-4MY-XBOX and they CAN take care of that for you.
