SOURCE: WRONG PASSWORD
iTunes will only let you restore the iPhone if you turn it off, hold the menu button and then plug in the usb cord connected to the computer as you are holding the menu button. the iphone will start in recovery mode and itunes will offer the restore. after that you will be password free, but your data will be erased, if you did a sync recently though, you can restore it from itunes. i work for an iphone repair shop and we do this repair frequently.

A friend of mine had the same problem. The 3.5mm headphone socket was playing up, thinking they were still plugged in. She plugged headphones in and give it a push and a wiggle, then took it out and now it works. Give it a try.

This is currently not possible. A lot of people have mentioned this though so I guess Micrsoft will do something about this in an upcoming update.
