This is an excellent and relevant question!
If you 'boot' your restore DVD within your Virtual Machine window (make absolutely sure by first unmounting the DVD via the option Devices --> CD/DVD Devices ---> unmount), the format prompt will apply to your 'virtual' hard disk and not your Windows 7 Host. The additional following message after your 'Y', should also indicate the partition you will be reformatting as an additional safety measure.

If you have recovery discs that came with your computer then insert them into the CD drive and when the machine first turns on there will be an option t access the boot menu. This is usually done by tapping F12. Once you access the boot menu then select the CD drive. If the computer says 'press any key to boot from CD' then tap any key you like on the keyboard.
Once booted it is a straightforward process but it will delete all data on your HDD.
If you do not have a recovery CD you can use any Windows retail CD.

You don't need to do anything special, when you load Windows 7 you'll get to a point where you'll see this screen.
Just delete all disks and Win 7 will format everything correctly for you.
