if it is a single phase generator then the 3 wires/terminals will be active --neutral and earth. The melting wires is an indication of a real problem that rewiring is not going to fix properly. If the wires are melting ,then that is an indication of excessive current draw or dead short somewhere and I strongly advise to have it checked out by an accredited electrician before you do anything.

The red wire goes to the lug on the back of the alternator (B+ connection) You need to run another wire from that terminal directly to the battery. Normally, the remainder of your power accessories will be attached to the starter main terminal but you could run that from the battery as well since that's the other end of the same wire. I wouldn't use the alternator terminal for that only because the insulator on the terminal could overheat and melt if overloaded for any reason. In any case, everything except the wire between the battery and alternator should pass through the ignition switch so it's all off when the key is off.

a bad alternator can over charge as well as under charge - suggest getting a second opinion elsewhere - as far as alternator being "too big" - it will only give the battery what it needs when it is working properly regardless of size

why the big deal two wires and a ground run to altenator small wire connector is the warning light and the big connector goes to the battery or the battery /starter connection and thats it winch has nothing to do with anything regarding charging,it will be connected directly to the battery.
