This sounds like a CCD issue in the camera. The CCD is the part in the camera that captures the image (the "digital film") if you will and converts it to a format the camera can read.
When they go bad a lot of times you will see weird colorations and/or stripes, very similar to what you are describing.
You can try eBay for a place to buy, or maybe check the manufacturer.

SOURCE: Camera not staying on.
Well, not sure if I have a solution. What I did has worked so far. It seemed to me the problem had to be a battery connector because my camera did this when the batteries got low. Then it got to doing it all the time. So I removed the back of the camera, cleaned it and took off and re-installed the battery door. First remove the batteries and the card. There are 8 screws, two on each side. The side with the card, you will have to open the card door to get to those two screws. Be sure to keep the screws separate because they are different sizes. Once the screws are removed, you can take off the back. Be care because there is a ribbon and a wire going from the camera board to the LCD on the back. Mine came off rather easily. I also removed the battery door. We stopped tearing apart at this time because I don't have the correct tools and really don't know what I was doing. We took a can of pressurized air and cleaned out the inside behind the board and around the battery connections. We put the camera back together. I haven't had any problems since and it has been about a week and I have been checking the working operation since. I think it has more to do with the battery door than the actual cleaning of the inside. While you have it open, you might as well clean it.

It is not possible to use this as a webcam as the camera is not capable of sending streaming data over the data cable rpovided with it and also the software rpovided with it (drivers) is not programmed for the camera to be used as webcam.

SOURCE: 'zoom error' on olympus sp-560
I had this problem and managed to fix it. The camera was dropped on a stone floor and the zoom error was present every time it was turned on. A ring or other piece of the lens was bent or damaged, in my non professional opinion. A profesional repair is my advice. However you may try my fix at YOUR OWN RISK.
Switch camera on, when zoom extends, but before it closes down due to zoom error, gently but firmly push lens back in. Drop batteries for camera to reset itself. Repeat, if necessary.
My camera now operates fully and when the lens extends it now no longer makes the slight grinding noise.

SOURCE: Zoom Error on Olympus SP-500UZ
I have this exact same camera and I had the exact same error. Since it was no longer under warranty, I decided to see what I could do myself. The zoom tube has a ring surrounding it and on the bottom of the ring there is a tiny Phillips head screw. I removed the screw and loosened and jiggled the ring a little bit. I then turned on the camera and it worked. I replaced the screw and it still worked. I don't know if I was just lucky or what. I would not recommend trying this if the camera is still under warranty. I figured I had nothing to loose.
