Yes, you can. And Sony lets you officially do that. Just for that it has a slot on the side. You just need to remove the screw and pull out the HDD. You can then replace it with any capacity 2.5" HDD also popularly known as laptop hard drives.

You can go as big as 320gb. needs to be a 5400rpm unit. I usually put a 250gb in because of the price. You can also get a 160gb cheap.

Will not let me sign into playstation network at all

Sony Network is experiencing sporadic outages in certain areas today.
It may be a scheduled system upgrade or maintenance - but be assured you are not the only one facing this issue.
No UP time has been announced by Sony - they are working to get the system up and running as soon as possible.
The problem is not on your end.
Keep trying to connect.

Upgrading PS3 HDD

You can upgrade the hard drive to a bigger one just as long as it's the same physical size as the original one. The 40GB PS3 is technically capable of backwards compatibility. It's just that Sony's OS doesn't support it on that model (maybe, there will be a firmware update that will allow it in the future). If you install Linux on the PS3 (which Sony officially allows you to do), then you can install the PS1 emulator (it's called ePSXe) and the PS2 emulator (it's called PCSX2). Both of them are free to download for Linux. The only thing that won't make the 40GB model the same as the 80GB is the finish of the console, lack of built-in memory card reader, lack of built-in WiFi, and only 2 USB ports. But those aren't neccesary.

Playstation problems

It depnds on the model. A lot of the 40gb/80gb models suffered from overheating when used in confined spaces. Graphical anomalies are a sign of overheating in the GPU.
