The engines water system has oil contamination but the car still runs, whats wrong?

    I need to remove the front cross brace to which the bonnet catch is attached is there a manual?

The oil is probably milky or cloudy also .... I hope not.  If the oil is milky or cloudy too, it is likely you have 
blown head gasket cracked cylinder head warped cylinder head.
You could try something like Barr's stop leak radiator additive to plug up the place where oil and water are mixing, but I don't recommend this,  it will be temporary if it does anygood at all.
The car can continue to run for quite a while (months) like this, but will start losing coolant, and worse, you'll be sending coolant through the lubrication system, prematurely wearing out EVERYTHING inside the engine.
If you have coolant in the oil, this will be an expensive and time consuming repair. Fingers crossed there is not coolant in the oil.

This most likely a blown head gasket. If you have water in the oil it is most of the time caused because the head gasket has corroded to the point that it forces oil into the water jackets side under compression. Since you have a diesel it would be difficult to see the blue smoke coming out of the exhaust where it would be burning the oil. I would go to your mechanic and have a leak down test done on each cylinder. This is time consuming and cannot be done everywhere, so expect to pay at least $100.00 USD for this. I am sorry to tell you that this is not going to be cheap.

What the normal operating tempature of peugeot 406


as with all cars it depends on the thermostat that has been installed but should be about 180 to 200 degrees F. this is pretty much standard in all autos due to the boiling point of water and the need to prevent too much pressure from building up in the system which could damage gaskets ans seals etc. check the specification section in your glovebox manual as it may have the answer for you as well. be careful not to open up the system if its hot to prevent burns.

i agree cam seal is the culprit it is a pretty good job. unless you are VERY mechanically inclined, with a good bit of tools you might look at other options

yes their is a breather pipe but if its that bad then either its completly blocked or you need a engine rebuild.The breather is on the front of the engine with a pipe running to the air intake and the dip stick is in the top

take off the inlet and outlet feed pipes and flush through with a hose alternating the direction.top up rad with pure antifreeze
